Probably the most common technique for this is a reed switch at each square location, and a magnet in the base of the piece.
Yes, or hall sensors, which are very compact with good sensitivity.
An advantage over light or ultrasonic sensors is that a magnetic field will pass through the solid surface of a chess board (e.g. wood or plastic)

The only thing I'm worried about is the strength of the magnetic field, and having so many magnets. For example, would this be dangerous for people with a pacemaker... Also, will the high amount of magnets not create a bunch of interference meaning it'll be difficult to communicate wirelessly between a device under the board and a device close to it which will be used as a dashboard?
You don't need particularly strong magnets for detection. Stronger magnets would be useful to move pieces.
Permeant magnets that are more or less stationary won't interfere with radio

For pacemakers you should check.

Magnetic fields in magnets within devices and machinery can inhibit pulse generators for ICDs and pacemakers. In ICDs in particular, magnets can activate a switch prohibiting the ICD from delivering vital signals such as lifesaving shocks.

If you have an ICD or pacemaker, avoid close or prolonged contact with magnets or their magnetic fields. Keep magnets at least 6 inches from where your device is implanted.

Of course, you may not always know if you have come into proximity with machinery that uses a magnet. It’s best to err on the safe side. If you feel any interference, move away from the source or turn it off if possible.

Avoid magnet therapy that may call for you to wear magnetic bracelets or necklaces near your implantation site. Also, avoid magnetic pillows and magnetic mattress pads, which can be found in some adjustable or smart beds. These may interfere with your ICD or pacemaker.
